I don't know about the heat dissipation characteristics of rust, but
paint can't be much worse. It's good to paint ferrous parts. Also, I
doubt the air cooling effects on a water cooled engine block have any
significance.
Sandblasting is an excellent surface prep for paint. Just make sure the
engine is really sealed. Any sand in the engine would have pretty
disasterous effects.
